Golf Out of Bounds Penalties: Understanding the Rules

Hi,

I'm interested in knowing the penaltys to impose when hitting balls out of bounds (or lost).

A chap I was playing with hit his tee shot out of bounds, he then took a second ball and hit that out of bounds. As he could see approximatel where his first and second balls had gone (into the field next to the course but over a high fence) he stated that he was going to walk to where his first ball left the course and take a penalty drop from there.
He then chipped onto the green and single putted from his dropped position.

Should he score 7 on this hole, Tee shot, Penalty, 2nd Tee shot, 2nd Penalty, Drop, chip, putt?

Or can he take his first loss i.e Tee shot, penalty, drop, chip and putt = 5 shots?

Or is there something else i've missed?

The penalty for a ball out of bounds is stroke and distance. There is no limit on how many times a player has to re-tee (in this case) if the player continually hits the ball out of bounds.

The player in this case would have been disqualified because he played a wrong ball (where he dropped) and did not correct the error before teeing off on the next hole.
